Download the 5.1.1 IPSW (the 9B206 version only) to your desktop, navigate in iTunes to it using Restore plus Option (Mac) or Shift (PC).

The 5.1.1 update was for iPhone4 only. Nothing to do with 3GS

Then just set it up as new, do not encrypt your backups.

Host file has nothing to do with using Absinthe to jailbreak.
Only a factor in a restore.

I recommend a clean restore, choose set up as new, do not restore anything. If you do a clean restore, skip step #2
Do the jailbreak using 2.0.1
The PC version is very stable.

If you do a restore to backup, you re-introduce items in the backup from your old jailbreak which may cause issues under the new jailbreak.
Plenty of people do restore to backup. Those are generally the ones who post here "Help, all of a sudden my phone won't boot" or something similar.
The best way is to set it up fresh. Of course, it takes more time.
